1 What is social impact investing?
Social impact investing is the practice of investing in companies, organizations, or funds that have a clear and measurable social or environmental mission, and that report on their performance in terms of both financial and non-financial indicators. Social impact investing can cover a wide range of sectors, such as education, health, energy, agriculture, or microfinance, and can target different levels of risk and return, from market-rate to below-market or even philanthropic. Social impact investing is different from traditional investing, which focuses mainly on financial returns, and from philanthropy, which focuses mainly on social returns.

Social Impact Bond investments aim to create real economic value through concrete social impact performance metrics. It's this concrete measurement of ROI that I find so interesting and replicable. One thing I’ve found helpful to understand and differentiate social impact investing from traditional investing and philanthropy is by looking at the focus and outcomes. For philanthropy, the money goes one way, from the donors to the beneficiaries. For traditional investing, it’s bidirectional, from the investors into the projects that are serving the customers, and then back to the investors as profits. For social impact investing, a good portion of the money goes into uplifting the beneficiaries, as the end-goal is not to make hefty profits.

Social impact investing is important because it can help mobilize more capital and innovation to address some of the most urgent and complex problems facing humanity and the planet. According to the Global Impact Investing Network (GIIN), the global market for social impact investing was estimated at $715 billion in 2020, and is expected to grow further as more investors seek to align their values and interests with their financial goals. Social impact investing can also offer investors a range of benefits, such as diversifying their portfolio, enhancing their reputation, or fulfilling their personal or institutional mission.

In my experience, social impact investing can help bridge the gap between philanthropy and traditional investing. When the World Bank classified Botswana middle-income, a lot of donors pulled out from the country to take their aid where it was needed most. Funding dried up, and most civil society organizations closed shop. With the right policies, social impact investing would have continued where philanthropy left off.On the upside, the recent COP28 saw specific agreements made that could be attractive to investors. So, this might be a good time for social impact investors to diversify their portfolios and invest in areas like climate-smart agriculture, energy, or infrastructure.

Identifying and evaluating social impact investment opportunities can be difficult, as there is no universal approach or definition of what constitutes a social impact investment. However, you can take certain steps to identify and evaluate potential opportunities. First, define your objectives and criteria. Consider the social or environmental issues you care about, the outcomes you want to achieve, your risk and return expectations, and your time horizon. Additionally, research the market and actors, such as intermediaries, fund managers, advisors, or networks. You should also conduct due diligence and analysis to assess the financial and non-financial performance of potential investments. Additionally, verify the credibility and legitimacy of investees and consider the legal and regulatory implications. Finally, manage risks and uncertainties by creating contingency plans.

It used to be difficult to identify social impact opportunities. With the advent of technology, especially AI, things are changing. You can now use investment platforms leveraging AI to extract key metadata from social enterprises and civil society organizations like location, mission, activities, objectives, and funding needs.

Social impact investing has its own set of challenges and risks for both investors and investees. Common issues include a lack of standardization and transparency, with different interpretations and expectations. There is also an absence of consistent and comparable data and metrics to measure social and environmental impact, making it hard to report on results. Trade-offs and conflicts between financial and non-financial objectives can arise, as well as between the interests of different stakeholders. In addition, market failures or externalities can affect the viability or sustainability of investments due to information asymmetry, market distortion, or negative spillovers. For example, certain social or environmental problems may require public or collective action instead of individual investments.

Just to add, the transaction cost and time taken to design the model and financial disbursem*nt are also high. Social Impact Investments also give limited flexibility to accommodate additional intervention activities during the course of implementation given that each activity is linked to cost. Additionally, the emphasis is more on outcome/s (usually achieved in limited timespan) with limited accountability towards process and output level results.

When pursuing social impact initiatives, the biggest risk is not achieving meaningful outcomes for stakeholders. This can happen if the right stakeholders aren't identified, and the impact falls short or is not measured at all. Often investors focus on ESG aspects of the portfolio and not working with the portfolio company to measure outcome To prevent this risk, it's important to focus on the right stakeholders and accurately assess the impact. Impact investors have a responsibility to work closely with investees to ensure they have a strong framework for measuring and managing impact, as well as learning from stakeholders about the true impact across five dimensions: WHO, WHAT, HOW MUCH, CONTRIBUTION, and IMPACT RISK.

One of the biggest challenges is to strike a balance between different expectations. Social impact investing straddles the world of profit-making and community development. If not addressed properly, there can be trade-offs and negative spillovers that might affect the relationship between the investors and investees. With philanthropy, the outcomes have to benefit the community and the environment. However, the profit-making element of social impact investing can benefit the community and not the environment, or vice versa. So, both parties—investors and investees — need to understand this before project implementation.

Despite the challenges and risks, social impact investing can be enhanced through various solutions. Adopting common standards and principles, such as the Impact Management Project, the Principles for Responsible Investment, or the GIIN, can help to improve clarity, consistency, and comparability of practices and outcomes. Additionally, tools and methods like frameworks, indicators, ratings, or platforms can simplify and streamline the identification, evaluation, monitoring, and reporting of opportunities and results. Building capacity and partnerships is also necessary for increasing knowledge, skills, and resources of actors involved in social impact investing. This can foster mutual learning and exchange of best practices while creating synergies among actors to leverage their complementary strengths.

When advocating for the human rights of Indigenous peoples, we have called for the recognition of the communities as an integral stakeholder in their development. The community should be included in the decision-making process. The community should have a seat at the table when investors plan a social impact project, regardless of whether it’s for the benefit of the people. With the community owning the project and leading its implementation, the investors are protected in the event of conflicts arising from negative spillovers.
