Gross profit margin is a key indicator of how well a company is managing its costs and generating revenue from its sales. It measures the percentage of sales that exceed the cost of goods sold (COGS). However, COGS can vary depending on the inventory valuation method used by the company. One of the most common methods is the last-in, first-out (LIFO) method, which assumes that the most recent inventory items are sold first and the oldest items remain in stock. In this article, you will learn how to calculate gross profit margin using the LIFO method and what are its advantages and disadvantages.

1 What is the LIFO method?

The LIFO method is an inventory valuation method that assigns the latest costs to the goods sold and the earliest costs to the ending inventory. This means that when the prices of inventory items increase over time, the LIFO method results in a higher COGS and a lower ending inventory value. Conversely, when the prices of inventory items decrease over time, the LIFO method results in a lower COGS and a higher ending inventory value. The LIFO method is often used by companies that sell products with a high turnover rate, such as groceries, gasoline, or clothing.

LIFO assumes that most recently purchased items are the first ones sold, and the way to calculate the Gross Profit (GP) margin using LIFO is :1. Calculate the Cost of Goods Sold (COGS) by identifying the ending inventory (it is assumed to be the cost of the most recent purchases). Based on this, we work backwards from the ending inventory till we identify the total number of units sold. The cost associated with each layer of purchase represents the COGS for that portion of units sold.2. Once the COGS is identified, you can use the following formula to calculate GP : Gross Profit = Net Sales - COGS and 3. We then calculate the GP Margin, which is a percentage of net sales to get the GP Margin :GP Margin = (GP / Net Sales) * 100%

The margin calculation formular remains the same; The cost of goods sold whether through weighted average, FIFO or LIFO it will end up in the P&l..Where the Margin will be (GM (Sales-Cost of goods sold)/Sales. But the use of LIFO method over values your old stocks and eventually reducing your margins hence not able to present accurate numbers.

The LIFO (Last In, First Out) method is an inventory valuation method used in accounting. Under LIFO, the most recent inventory purchases are assumed to be the first ones sold. This means that when calculating the cost of goods sold the cost of the most recently acquired inventory is matched against revenue, resulting in higher COGS and lower reported profits during periods of rising prices. LIFO is often used to minimize taxable income in periods of inflation as it allows businesses to expense higher-cost inventory first, thereby reducing taxable income. However, LIFO can also lead to inventory valuation mismatches with the current market value and can distort financial statements, making it less commonly under IFRS and GAAP

LIFO method is the least desirable method of valuing inventory, as it involves the use of the most recently purchased inventory being consumed and the older inventory remaining, this would overstate closing inventory, and ultimately understate gross profit. Gross profit margin = Gross Profit as a % of SalesLIFO method would not be a desirable indicator to use to determine gross profit, therefore the gross profit margin will be an understated profitability indicator.

2 How to calculate COGS using the LIFO method?

To calculate COGS using the LIFO method, you need to know the following information: the beginning inventory value, the purchases made during the period, and the sales made during the period. The formula for COGS using the LIFO method is: COGS = Beginning inventory + Purchases - Ending inventory To find the ending inventory value, you need to subtract the cost of the goods sold from the total cost of the available goods. The cost of the goods sold is determined by multiplying the number of units sold by the latest unit costs. The total cost of the available goods is the sum of the beginning inventory value and the purchases made during the period. For example, suppose a company has the following data for a month:

Beginning inventory: 100 units at $10 each ($1,000)

Purchases: 200 units at $12 each ($2,400)

Sales: 250 units at $15 each ($3,750)

The cost of the goods sold using the LIFO method is: COGS = 100 units x $12 + 150 units x $10 = $2,700 The ending inventory value using the LIFO method is: Ending inventory = Beginning inventory + Purchases - COGS Ending inventory = $1,000 + $2,400 - $2,700 = $700

There are different ways to calculate COGS using LIFO Method. When using LIFO along with a Perpetual inventory system, COGS is recorded by assuming that the sale is comprised of the newest available inventory at the time of sale.(No. of units sold x Costs of newest inventory = COGS). When using LIFO along with a Periodic inventory system, after a physical count at the end of the period, the ending inventory is calculated assuming the oldest inventory items remain (End. inventory units x Costs of old inventory = End. inventory). Then, ending inventory is deducted from beginning inventory and purchases to calculate for COGS.(Beg. inventory + Purchases - End. inventory = COGS).

Gross Profit Margin= (Sales- COGS)/Sales *100.To calculate COGS using the LIFO method, it is assummed that the last purchased inventories are sold first then you calculate backward till you get the total cost of all items sold.Let's assume a company has 100 bags at $50 each in store. Made purchases of 130 bags at $60 each and sold 150 bags at $100.The COGS will be calculated thus:(130*$60)+ (20*$50)=$8,800.Sales: 150*$100= $15,000.GPM: [(15,000-8,800) / 15,000] *100GPM= [6,200/15,000]*100GPM=41.33%

To calculate the cost of goods sold (COGS) using the LIFO (Last-In, First-Out) method, you need to follow these steps:1. Determine the number of units sold: Identify the quantity of inventory units that were sold during the specified period for which you want to calculate COGS.2. Determine the cost of the most recent inventory purchases: Determine the costs associated with the most recent inventory purchases made before the sales occurred.3. Match the cost of the most recent inventory purchases to units sold: Assign the cost of the most recent inventory purchases to the units sold. Start with the units sold and work backward through the inventory purchases to allocate the costs.

LIFO - As is self explanatory, means Last In First Out. Meaning, all goods which have come in latest will be the ones to go out first. In this case, sale of 250 units can be broken down into the following : 1. Sale of 200 units from purchases made, sales value = 200 units * $12p.u. = $2,4002. Sale of balance 50 units (250-200) from beginning inventory = 50 units * $10 p.u. = $500Total sales value = $2,400 + $500 = $2,900.LIFO essentially means that goods that have come in last will move out first, physically as well as in monetary terms. The latest number of units purchased will be sold first, at the latest purchase rate and this will sequentially move backwards until the last unit of sale has been effected.

3 How to calculate gross profit margin using the LIFO method?

To calculate gross profit margin using the LIFO method, you need to divide the gross profit by the sales revenue and multiply by 100%. The gross profit is the difference between the sales revenue and the COGS. The formula for gross profit margin using the LIFO method is: Gross profit margin = (Sales - COGS) / Sales x 100% Using the same example as above, the gross profit margin using the LIFO method is: Gross profit margin = ($3,750 - $2,700) / $3,750 x 100% Gross profit margin = 28%

4 What are the advantages of using the LIFO method?

One of the main advantages of using the LIFO method is that it matches the current costs with the current revenues, which reflects the actual profitability of the business. This is especially useful when the prices of inventory items are rising over time, as it reduces the taxable income and the income tax expense. Another advantage of using the LIFO method is that it reduces the risk of inventory obsolescence, as the older items are kept in stock and can be written off if they become unsellable.

One of the main advantage of using the LIFO method to recognise gross profit is that it reflects the current reality of the business. It shows what the current revenue matched with the current cost of the business. Another advantage is that it helps the business make the right pricing decisions as the current cost is matched with current revenue to achieve the desired margin

LIFO does not reduce risk of obsolescence, in fact, it increases the risk. As is self explanatory, LIFO follows the principle of latest in goes out first, thereby leaving previously held inventory to remain in stock. This increases risk of obsolescence as the old inventory may not find a market in the future.

Using the LIFO method is like always using the newest items from your inventory first, similar to wearing the latest trendiest clothes from your wardrobe. This approach has two key benefits:Better Profit Matching: It aligns recent costs with recent sales, providing a more accurate profit picture, especially when prices are increasing.Lower Taxes and Reduced Obsolescence Risk: In times of rising prices, it can lead to lower taxable income (since newer, pricier items are sold first, increasing costs), and helps avoid overvaluing old, hard-to-sell inventory, like outdated clothes in your closet.

Tax Benefits: In times of rising prices, LIFO typically results in higher COGS, which leads to lower taxable income and, consequently, lower tax liabilities.Realistic Matching of Costs: LIFO reflects the current costs of inventory sold, which can provide a more accurate representation of a company’s profitability.Cash Flow Management: By lowering taxable income through higher COGS under LIFO, businesses can preserve cash flow for other operational needs, such as reinvestment in the business, debt repayment, or shareholder distributions.

5 What are the disadvantages of using the LIFO method?

One of the main disadvantages of using the LIFO method is that it distorts the ending inventory value, as it does not represent the current market value of the inventory items. This can affect the balance sheet and the liquidity ratios of the company. Another disadvantage of using the LIFO method is that it is not widely accepted internationally, as it is prohibited by the International Financial Reporting Standards (IFRS). Therefore, companies that use the LIFO method may have to convert their financial statements to another inventory valuation method if they operate in different countries or regions.

LIFO method of inventory valuation may not always reflect the actual flow of inventory. It may lead to inefficiencies in inventory management.1. In periods of rising prices, it can result in a lower valuation of inventory on the balance sheet. This understatement may not accurately reflect the replacement cost of inventory.2. LIFO method assumes that the most recent inventory items are sold first, which may not always match the physical flow of goods. This can lead to challenges in managing inventory levels.3. Additionally, this method is prohibited under International Financial Reporting Standards (IFRS) but is allowed under Generally Accepted Accounting Principles (GAAP).

The main disadvantage to using the LIFO method is that you can massively over or understate your stock valuation if the last purchase price of a product differs from the previous purchase prices. You could have 1000 units already in stock purchased at £2, but if another 100 units are purchased at £5 you would calculate your stock valuation based on the £5 a unit, even though most of it cost much less.

For an organisation to use LIFO method to value profitability successfully, the carrying Inventory value should be zero. This means that the organisation only orders to make, as ordering to stock will result in inventory holding and mean the valuation of old inventory is to be considered in profitability. Valuing profitability using LIFO results in the organisation having to carry obsolete stock which would need to be is written off and the cost of write off further hits into the profitability of the organisation. As the LIFO inventory valuation is prohibited the organisation would need to recognise their inventory at a different valuation method and profit using LIFO which will create a difference at the end of the reporting period.

Using LIFO can be like keeping old clothes at the back of your closet for too long, leading to two key issues:Imagine your closet is filled with old winter jackets at the back while you keep adding new ones to the front, so the value of these old jackets doesn’t reflect what's current. With LIFO, your ending inventory might be made up of older, cheaper items, not showing their true, current market value. This can skew your balance sheet and financial health, where they are not representative anymore.LIFO isn’t recognized under IFRS, much like some fashion trends don’t work worldwide. Companies using LIFO may need to adjust their financial reports for international purposes, similar to changing wardrobes for different regions.

The biggest challenge with calculating the Cost of Goods Sold using the LIFO accounting is managing the complexity and volatility of inventory costs. Here's why:Under LIFO, the assumption is that the most recently acquired inventory items are sold first. This can lead to COGS calculations that reflect the current, higher prices of inventory, especially during periods of rising costs or inflation. As inventory costs fluctuate over time, using LIFO may result in the creation of multiple layers of inventory at different cost levels. Tracking and managing these layers can complicate inventory valuation and make COGS calculations more challenging.

LIFO (last in, first out) — or, in Portuguese, UEPS (last in, first out) — is a method of valuing inventories. Stock maintenance aims to guarantee the supply of inputs and other materials used in the production process, in case of delays and risks of supply or seasonality of the product. In efficient stock management, the concern with reducing maintenance costs is constant, and its quantity must always be as small as possible. Therefore, in today's post, we will address the main characteristics of the LIFO system, its advantages and disadvantages in relation to other methods in the logistics process.
